Sixteenth Finance Commission - Reshaping Centre-State Fiscal Relations | 16th Finance Commission Report Explained | Vertical & Horizontal Devolution | UPSC 2026
Big Update for UPSC GS2 & GS3! 16th Finance Commission Report Tabled in Parliament on 1st Feb 2026 by FM Nirmala Sitharaman. Chairman: Dr. Arvind Panagariya (Ex Vice-Chairman NITI Aayog). Period: 2026-27 to 2030-31.
What is Finance Commission?
Constitutional Body under Article 280 constituted by President every 5 years to define financial relations between Centre and States. 16th FC constituted on 31st Dec 2023. Members: Annie George Mathew, Manoj Panda, Soumya Kanti Ghosh, T Rabi Sankar. Submitted report to President Droupadi Murmu on 17th Nov 2025.
KEY RECOMMENDATIONS OF 16th FINANCE COMMISSION:
1. Vertical Devolution (Centre to States) - RETAINED AT 41%
Share of States in Divisible Pool of Central Taxes retained at 41% same as 15th FC. Govt accepted. Divisible Pool = Gross Tax Revenue minus cost of collection, cesses & surcharges. Centre provided Rs 1.4 Lakh Crore for FY27 as FC Grants. Total transfer to States with CSS/CS Schemes will cross Rs 25 Lakh Crore. States share ~ Rs 14 Lakh Crore.
2. Grand Bargain Proposal:
To address States concern that cesses & surcharges (outside divisible pool) erode their fiscal space, 16th FC proposed merging most cesses & surcharges into shareable taxes - States accept smaller share of LARGER divisible pool.
3. Horizontal Devolution - NEW FORMULA Reshaping Fiscal Federalism:
Major shift from entitlement-based to performance-based, compliance-driven fiscal federalism.
- Income Distance: 45% (15th FC) - 42.5% (16th FC) - Gap from average of top 3 States, ensures equity
- Population (2011 Census): 15% - 17.5% - Expenditure needs
- Demographic Performance: 12.5% - 10% - Rewards lower population growth (1971-2011)
- Area: 15% - 10%
- Forest & Ecology: 10% - 10% (Now includes open forests, not just dense forest)
- Tax & Fiscal Efforts: 2.5% - REMOVED
- Contribution to GDP: NEW 10% weight - Measured by share in all-State GSDP (square root to moderate impact) - Rewards economic performance
4. Fiscal Discipline:
- State Fiscal Deficit capped at 3% of GSDP
- End off-budget borrowings
- Target combined debt to 73.1% of GDP by 2030-31
- Warning against unconditional cash transfers - now 20.2% of total subsidy spending, risks fiscal instability
- Post-devolution Revenue Deficit Grants DISCONTINUED
5. Local Body Grants:
- Grants doubled for Rural & Urban Local Bodies & Disaster Management
- Conditions: Constitution of local bodies, public disclosure of audited accounts, timely State Finance Commission formation, 10-day rule for grant transfer
